I'd like to create a product bundle where the customer can choose between product variations with a price increase or decrease based on the product cost. However, I'm not sure if I can create a drop-down menu by manually entering the products to choose from, or if I need to already have a product with the variations set up.

With Bundles, you can add variable products to a bundle, and buyers can then choose a variation for each variable product. For example: https://demo.wpclever.net/woosb/product/smart-bundle-04/
If you want to give buyers a choice among several products, use another of our plugins: WPC Composite Products. For example: https://demo.wpclever.net/wooco/product/composite-products-04/
